Q: What Is a Credit Score?

A: The government did a good thing by passing a law requiring each of the three major credit bureaus to provide a free report each year to any consumer who requests it.  This makes it easier for us to keep tabs on what is included in our report, detect errors, and combat identity theft.  But one of the main factors used by lenders to determine whether or not they should lend us money still remains something of a mystery:  Our credit scores.

A credit score is a number that a credit bureau comes up with based upon factors in your credit history to measure creditworthiness.  Creditworthiness is the likelihood that you will repay your debts.  There are several different types of credit scores, and the formulas used to obtain them are closely guarded secrets.  And they are not included on your credit report.

Q: Types of Credit Scores

A: A FICO score is the most widely used type of credit score, especially by mortgage lenders. Developed by the Fair Isaac Corporation, it weighs factors such as punctuality of payment, ratio of debt to credit limits, and the length of your credit history.  Fair Isaac has also developed credit score formulas for the major credit reporting agencies.  These scores go by different names and use different numbers, but use essentially the same factors in determining the score.

Q: What Is a Good Credit Score?

A: FICO scores range from 300-850.  300 is the worst possible score among those with credit histories, and 850 is the best.   If you have never obtained any credit whatsoever, your credit score will be zero.

Few people make it to 850, and lenders don’t expect you to. A score of 760 or above is considered excellent, and will make you eligible for the best interest rates.  A score of 620 or less is likely to get you denied for credit, and if you can get it you will probably receive a high interest rate.

“Happy days are here again.” Milton Ager and Jack Yellen. And while it seems that consumers are certainly feeling happier, not everything that happened last week was cause for song.There was good news last Friday, as the first look at Consumer Sentiment for January came in at 74.0, which is the highest level since May 2011. However, there was also news last week that the holiday shopping season may not have been as robust as previously thought.Retail Sales in December rose by a meager 0.1% from 0.4% in November, and when stripping out autos, sales actually fell 0.2%. Why did this happen? It seems that steep holiday discounting held down the value of goods sold, so sales were big, but only because of the heavy discounting.

The news out of Europe last week also wasn’t too happy. German Chancellor Angela Merkel and International Monetary Fund Managing Director Christine Lagarde met to discuss and finalize the debt restructuring deal for Greece. Back in October, a deal called for Bondholders to “accept” a 50% haircut on the face value of the Greek debt – but as creditors and authorities have started to forge a final deal, the actual haircut back to investors is looking quite likely to be larger than 50%. This is simply because worsening financial conditions in the Greek economy make paying the debt back with “just” a 50% haircut highly unlikely…maybe impossible. What’s more, the next reasonable question to consider is will Ireland, Portugal and even Italy ask for a similar haircut or deal on what may be unsustainable debt in their countries?

The happy news is that these problems are finally being addressed to make things better in the future. And in the short term, the uncertainty should keep money flowing into the relative safe haven of the US Dollar and US Bonds – including Mortgage Bonds, to which home loan rates are tied. In addition, Mortgage Bonds continue to be supported by the Fed’s purchases, which are also helping to keep home loan rates at record low levels.

How to have the government help you make your mortgage payment

You may often hear your friends and family saying that
owning a home is great for your taxes. What do they mean?

When you own a home the property taxes and the mortgage
interest is often tax deductible. Of course this is a
subject you should always discuss with your accountant.

Many consumers will experience a large tax refund every
year as a result of having these two large expenses as tax
write-offs. Rent is usually never tax deductible.

But there is a better way to get a refund that is often
overlooked by most consumers.

When the government issues you a refund check they have in
effect held your money for over a year and paid you no
interest.

You can instead (with your accountant’s help)
amend your W-4 form and get this money coming back to you
in each and every paycheck. You can then use this money
to help pay your mortgage payments.

As an example, let’s say that owning a home provides you
with a tax refund of $2,400. You can instead change your
W-4 form to get back $200 more each month in your
paychecks which you can use to help make your mortgage
payments.

You will not get it back as a refund. With your
accountant’s help you should adjust your W-4 form so that
you do not owe any money at the end of the year nor do you
get any money back. Instead, you are using this money
every month to help with your expenses.
